What You Need to Know About Binary Options

Binary options are derivative financial instruments. This means they derive their value from the value of an underlying asset (i.e. a commodity, stocks, futures contract, and etc.). While most options give rise to a contract to buy or sell an asset at a specific price (or strike price), these binary options are different. Binary options give rise to a payoff instead of a contractual right to purchase or sell. The payoff is dependent on the contract agreed upon by the contracting parties and the value of the underlying asset.

Binary options are most often called all-or-nothing options. This is the reason why they are attributed as binary, having to result in only one of two possibilities: gain or loss. To illustrate, assume that Investor A purchases a binary option for $300, whereby the underlying asset is the stocks of a certain company XYZ. Assume further that the binary option gives a payoff of $4 for every dollar invested if the market price of each company XYZ stock on December 31, 2012 is above $10.

If on December 31, 2012, the stock price is $12 then the investor earns a $1200 gain. However, if the stock price is below $10 on December 31, the investor earns nothing and incurs the $300 investment as a loss. This dual outcome possibility constitutes the binary nature of binary options.
